Well i am no explosive expert, but that is very similar construction to a hobby rocket motor. hope your friend is ok.
trying to decide on a new project, probably something small.

A rocket motor has black powder inside the whole thing except for a hole where you put the igniter.

Probably when you ground out some black powder, it loosened some on the top of the cylinder of packed powder, making it more sensitive, (more surface area), and a spark from the sparkler ignited it?

I know when me and my friend play around with flash comp., we always stick the fuse off to the side of the pile and upwind of it, so as not to ignite the pile with a spark. Was the sparkler directly over the device when he lit it?

We found it at a gravel pit where paintball is played
Possibly implying it was some sort of pyrotechnic mine/flash device related to the game?

But if it was a mine, where's the paint? One of my first thoughts was actually road flare. I doubt that though. Aluminum body would tell me it's not a rocket motor, unneeded weight.

Perhaps, maybe, it's some sort of demolition device, something used in construction.

Google isn't offering me much more than road flares, but all those sites say there's virtually no chance of those exploding.

Did the gray cap have some sort of abrasive surface either on the outside or inside of it?

Yes, that would be a deciding factor to see if it was a road flare.

Also, about how wide was the thing?

EDIT: Oh my God, why didn't I think of this before. Could the metal aroudn the black powder have been magnesium and not aluminum? A lot of road flares combust magnesium to get a very bright light.

Well now, that seems way too small for a road flare. Maybe a flare from a flare gun?

EDIT: Here's a pic I found of a flare gun, the size of the rounds seems consistent with your description.
